    Housing is struggling with an interest rate problem

    The 30-year mortgage rate was more than 7% last week and has mostly been above that level since early February. It reached nearly 8% in October 2023.

    The Fed’s signal late that month that interest rates were being raised sent stock and bond prices soaring and pushed mortgage interest rates down to 6.6% in January.

    But seven months after the October announcement, the Fed’s key interest rate — the federal funds rate — is still stuck at 5.25% to 5.5%, where it has been since July 2023. US interest rates are set with the federal funds rate as a basis. .

    This disrupts the housing market.

    When buyers are interested and not interested

    The 7% level seems to be a tipping point for many buyers, and when it reaches that level, buyers postpone their searches for that first or next home.

    “Borrowers remain sensitive to small interest rate increases,” Joel Kahn of the Mortgage Bankers Association said in a recent statement about the decline in mortgage applications.

    For any buyer, the main financial issues are:

    Here’s how these four issues interact, assuming the home is priced at $350,000 with a 20% down payment and a 30-year fixed-rate mortgage of $280,000.

    The Fed has been desperate to keep interest rates low to keep the economy afloat during the Covid-19 pandemic, keeping mortgage interest rates low at 2.66% in 2020.

    • 2020: Mortgage rate 2.66%. Principal and interest payment on a 30-year mortgage: $1,130.
    • October 2023: Mortgage rate reaches 8%. Principal and interest payment on a 30-year mortgage: $1,860. Change from 2020: +78.6%.

    • May 2024: Mortgage rate rises by 7.17%. Principal and interest payment on a 30-year mortgage: $1,860. Change from 2020: 62.4%. Payment change from January 2024: 4.5%.

    Sellers know how these issues work when they buy their own homes.

    House prices have not been constant. In most markets, prices were rising, sometimes very quickly. If the price of the home moved to $400,000, forcing the buyer to make a down payment of $80,000, the monthly P&C payment at 7.1% would be about $2,670. No wonder many homeowners with low-interest mortgages are reluctant to sell. Where will they go?

    Rates are not high by historical standards. These rates ranged from 7% to 9% in the 1970s, exceeded 17% in the early 1980s, and exceeded 8% at the end of the 1990s. It is the interaction between prices, supplies and prices that has created this situation.

    Home buyers face other daunting problems. These include:

    Tight housing supply

    Shortage of stock

    The United States and many developed countries have been unable to expand housing to accommodate the growing population.

    In the United States, affordability is a major issue, especially in more expensive markets. Those in major metro areas.

    Local development rules and licensing requirements have led to a decline in housing supply.

    Many developers are not interested in middle-class housing as they did after World War II and into the 1970s.
